The company’s major business interests include communications, transportation, natural resources, entertainment, real estate, and hospitality and lodging. Mr. Anschutz serves on the boards of the American Petroleum Institute and the National Petroleum Council in Washington, D.C.; is a governor of the National Hockey League and Major League Soccer; and is an executive member of the Academy of Motion Pictures Arts and Sciences. He is a trustee of the Kansas University Endowment Association, an emeritus trustee of the John F. When a Popular Tax Shelter Springs a Leak
"Only the little people pay taxes," said Leona Helmsley. But not always: Just ask billionaire Philip Anschutz, who got a tax bill for about $150 million when he lost a closely watched Tax Court case on July 22 involving a popular technique. It is another reminder of how risky tax shelters can be.
At issue in the case, Anschutz Company v. Commissioner, were complex hedging transactions intended to diversify a concentrated stock position without triggering capital-gains taxes. A spokesman says the company will "vigorously appeal" the decision, but several experts expect it to stand.
Other multimillion-dollar tax bills likely will follow. Shelters like Mr. Anschutz's called "prepaid variable forward contracts"were widely sold to magnates and executives until 2006, when an Internal Revenue Service ruling cast doubt on the transaction format. A spokesman for Texas billionaire Billy Joe "Red" McCombs confirmed that he has a Tax Court case on the same issue.
"All the banks were doing these deals. It was part of the one-stop shopping they offered clients," says independent tax expert Robert Willens, formerly of Lehman Brothers.
More than 300 executives at over 200 public companies used prepaid variable forward contracts between 2000 and 2005, according to data gathered by Gradient Analytics, a forensic accounting firm based in Scottsdale, Ariz. Firms included Starbucks, AirGas, Marvell Technology Group and Dean Foods. The companies either didn't respond to requests for comment or declined to comment.
Because the SEC filings don't mention tax details, it isn't clear who else is affected by the decision, but the format employed by Mr. Anschutz was widely used, say experts. Gradient's Leland Bettis says many transactions likely were undisclosed by companies because of conflicting interpretations of Securities Exchange Commission rules.
The Anschutz case is a prime example of contemporary tax shelters, which aren't like the rail-car, oil and real-estate deals of a generation ago. Those deals often depended on losses, depreciation and capital gains to pay off. The Anschutz transaction instead used 21st-century instruments and derivatives to lock in stock appreciation while postponing taxes.
At the heart of these deals was a near-metaphysical question: When is a sale a sale? If you give someone the right to receive a variable number of shares in the future, and they give you a payment in return, does that count as a taxable sale? The tax law in this area is murky, a fact exploited by devisers of the deals.
Mr. Anschutz's transactions, which dated from 2000 and 2001, involved a wildly complex forward sale of highly appreciated shares of Union Pacific Resources Group and Anadarko Petroleum. The result: He was protected against all downside risk in his shares; he received cash for about 75% of its then-current value, or $375 million; he retained the right to 50% of the shares' upside potential; and he deferred taxes on the gain for a decade, until the contracts expired.
The IRS didn't challenge the substance of the deal. Instead, it faulted an important detail: the fact that Mr. Anschutz lent his own shares to his broker, Donaldson, Lufkin & Jenrette (now part of Credit Suisse).
Such arrangements were common until a few years ago, says tax specialist Robert Gordon of Twenty-First Securities in New York. Once a broker assumed the client's risk of a decline in share price, it then protected itself by selling the shares short, making a bet the stock would drop in value. This required locating shares to deliver to close out the sale, and it was easier to borrow the customer's own shares than find them in the open market. Doing so cut fees to the owner, says tax attorney Steven Rosenthal of Ropes & Gray.
The judge ruled that when Mr. Anschutz lent his shares to DLJ, he no longer controlled them?so his $375 million payment came from a taxable sale.
Mr. Anschutz is estimated to owe nearly $110 million in tax, plus interest of perhaps $40 million. Because he had the use of those funds for a decade, the net result to him depends on whether his investment returns outstripped the dal's fees and interest due the IRS.
Corporate executives with similar deals will likely owe the 20% capital-gains tax they tried to defer, plus interest.
Opinions regarding the decision are mixed. Mr. Gordon and others believe it is OK to hedge risk in a concentrated position while deferring tax by paying careful attention to the tax rules. Others, including Mr. Willens, worry the judge's analysis will encourage the IRS to make a broader attack on these transactions.
For the high and mighty ensnared by this decision, the outcome isn't mixed at all. Theirs is the latest in a long line of cautionary tax-shelter tales. The moral is perennial: Those who buy into complex tax plans often wind up wishing they had just paid the tax.
